Here's an alternative idea:

3) Graphical browser mode
    pros:
        - Makes logical sense
        - Plenty of space for pictures
        - Nice way to browse albums
    cons:
        - Doesn't show currently playing song

Of course, option (3) can be combined with (1) or (2).

EasyTAG can edit those pictures.
