the dotted lines around the text. However this is where I'm confused.

Next go to the solid black layer, invert the selection, and control-x
or delete or edit->cut (they're all the same, might be propellor-x on a
mac).

what this does is punch a hole through the black layer so the base
layer shows through...

BUT

your text layer is still there, covering u the hole. So, in the layers
dialogue, click on the eye next to the text layer to make it vanish.

Now, you can edit opacity on the middle layer if you want, or drag a
different colour to it, or whatever.
