SMTP code handles properly 8-bit characters?
It doesn't properly handle 7-bit characters. See below.

I have it use the mailserver running localy (i.e., tell it the SMTP
server is 'localhost').

Easily. Any significantly long message sent with balsa to anyone (even a
locÿèxÿæ8ÿè8DATA
al user) gets that nonsense inserted; mail send with anything else
does not. Other mailers I've tried -- which work -- include pine, pipe to
sendmail, telnet to SMTP, fetchmail [ok, a MTA not a MUA, but still uses
SMTP], and mail. Probably some others, too.
This message will probably contain some more nonsense. I did not insert
any more.
